Example

You own stock @ $100/share. A call is an option to buy if it reaches a higher price by a future date. A buyer pays you $1 premium for the right to buy at $105 a month out.

Scenario 1

A month passes and on the expiration date the price is still $100. You keep your stock and the full premium paid.

Scenario 2

On expiration the stock is $110. The buyer exercises their option and your stock is sold or "called away" at $105 as agreed. You get the premium paid and cash from the sale.

Scenario 3

During the month the price moves to $103. You change your mind and buy the option back so you are not obligated to sell at $105. You do not earn the full premium and may even lose money if the buyback cost exceeds what you sold it for.
